This chapter may seem out of place in the grand scheme of things at first, but it does have a purpose to the story. At this point in the manga, Senpai is picking up on certain aspects of his interactions with Nagatoro; The fact that she always hangs out with him. She doesn't act around other boys (from chapter 6) the same way she acts around him. She kissed Senpai on the cheek in chapter 8.

Most people at this point would assume that there's some type of romantic tension based on those past events. However, as this dream shows, Senpai lacks self confidence. He thinks he's "cowardly", "unsure", "wriggly", "gross", and "a small fry" so he doesn't feel like he's worthy of being in a romantic relationship with Nagatoro, despite the fact that he (and possibly the real Nagatoro) clearly wants that, and that upsets him.

This dream sequence is here to explain the readers why Senpai won't make a move on Nagatoro, for the time being, without having the character outright explain it to the readers.

Thats some dream so at this point even if hes really starting to like her and thinks maybe just maybe she also does deep down hes sure shes just there to make fun of him and tease him about it.

For the ones that don't get it, this chapter is basically the plot of half the instalments of the "sex kitten" series. The cat outfit Nagatoro wears at the beginning is from that game series' heroine.

Since I'd probably get banned for linking (keeping porn in appropriate forums and not linking loli and all that), just go to newgrounds and search for "sex kitten".
It's basically a simple (read: trashy) VN-style series, with porn images whenever you raise a flag, and most characters being obvious parodies of manga or anime characters (like Fate's Saber asking "Anata ga - desu, hentai ka?" upon first encounter, or vegeta randomly doing pushups in the background). In the later parts at least - the first one sucks.
I'm pretty sure that had it been released in today's age of freely available porn instead of the late 90s and early 00s, it would have never become as iconic. But back then, about the only western hentai games with some semblance of plot were sex kitten and hentai bliss, so if you couldn't speak jap, that's all you got.

Also, a word of warning - this series has just about every disgusting fetish you never wanted to know about. Including some that might be illegal to view depending on where you live. All 2D, but afaik there's some countries where that doesn't matter. So play at your own risk.

Just tried to find the one worksafe instalment (a youtube video with the heroine killing terrorists) online, but seems that's gone. However, there's apparently a censored playthrough on youtube:
