With regards to the demons and the government I cannot say, though it is entirely possible that you are correct and the government is basically using the idea of the demons to control the population. Yes, he was in a high position. That doesn't mean he automatically was able to know every secret the government had.So here we have the grand reveal, WHY the hell they are "slaves".
And it's just because "if we fight back they'll get mad", the very same mentality you see in all the mangas about school bullying.
I've seen all this before, only those mangas didn't have "MAGIC OP" as MC traits but just the normal non magical mary sue MCs.

No matter how goddamn OP MC is, if he training the worst mages in the country is enough to beat the human kingdom & then the demons too, why didn't he beat them long ago before he grew old and got backstabbed. Is the plot that the human higher-ups are just setting up demons as scarecrows to rule easier? But MC was a higher-up so he should have noticed if that was the case.

You are making the assumption that they are the lowest rank because they failed in testing and are, in fact, bad at what ever they are expected to be able to do. That is not necessarily the case. More likely they were never given the chance to be tested nor assessed. More likely they were simply assigned their status because of their family's status. If their families were low class and they came to the school with the idea to improve their situation, only to find out that the situation at the school had changed such that the lower class population were now treated as, say, slaves and all opportunity to advance were effectively taken away... That seems to be the situation that they are in, and if that is the case then it is entirely possible that some training would dramatically increase their capabilities.
